Police found the remains on the floor in an upstairs bedroom of the Surry Hills home on Tuesday at noon.
A relative of the elderly woman told police she had not been seen since 2003.
The remains have not been identified, but the death is not believed to have been suspicious.
The woman would have turned 87 in August, police say, and was recently reported missing by her sister-in-law who was married to the deceased lady's dead brother.
According to a Sydney Morning Herald report, the woman and the sister-in-law had argued in 2003 and had not seen each other since.
Neighbours interviewed by 2UE Radio said they always assumed the house was empty.
One resident of the street told 2UE that they hadn't seen the woman for 20 years, they believed the woman had gone to live with her brother in Rose Bay, in Sydney's East.
Another neighbour, who did not want to be named, said she did not know the woman who lived in the house.
"We saw her many years ago, but assumed she moved away," she said.
The neighbour added that she had last seen the woman about eight or nine years ago.
"We didn't know her and we don't think anyone knew her either."
Acting Superintendent Dzevlan said it was sad the woman died without anybody noticing, "This serves as a reminder for people to keep a neighbourly eye on those who live in their area, especially the elderly," he said in a statement.
According to reports, Devlan said the woman's mail had been redirected before 2003 to her sister-in-law but that had stopped.
Her electricity had been turned off years ago and she was still receiving a Centrelink payment that had been untouched.
The house was locked and furnished but looked like no one had been in there for several years, supt Dzevlan explained.
A coronial report will be prepared.
